Information about VAT charged on Discounts for Prompt Payment
The VAT rules for prompt payment discounts are bizarre. HMRC state on their web site
“If you offer a discount on condition that the customer pays within a specified time then the tax value is based on the discounted amount even if the customer does not take up your offer.”
I’ve spoken to them at length and they agree that it makes it very complicated but these are the rules! See section 7.3.2
VAT 700 info
If your invoice is charged on a rate that includes VAT , to keep it looking simple I am increasing our charges at a rate of 1.0075 so when the early payment discount is applied the gross amount becomes correct. If you pay the full amount then your effective VAT rate becomes 14.1435%. If you pay the discounted rate then the VAT remains at 15%
If your invoice is charged on a rate that is plus VAT then the amount shown is the full price net amount x the amount of VAT on the discounted amount. This gives an effective VAT rate of 14.2467% if you pay the non discounted amount. It does mean that if you pay the discounted rate it looks as if you are only getting a discount of 4.37% but I can only offer a discount on the net amount.
